What can we conclude from above performance analysis ?P1 looks the most attractive and P4 looks least attractive. IS IT ?
BIG NO.
P4 has least variation/deviation in return and P1 has the most. Surprisingly end result of all the portfolio i.e P1 , P2 , P3 , P4 is SAME.
So our portfolio construction starts with the grandfather of all risk measures Reward to Variability which divides the return of a portfolio by its standard deviation or variability:
Allocation should be based on information about both risks and returns, rather than return alone. The smaller an investment’s standard deviation, the less volatile (and hence risky) it is. The larger the standard deviation, the more dispersed those returns are and thus the riskier the investment is.
So to reiterate the same, ALLOCATION SHOULD NOT BE CAPITAL BASED BUT SHOULD BE RISK BASED.
